I know that the health service watcher agent is used to monitor the state of the agent and can also be used to determine if the system is up or down. Can this information be used to generate a report on the network adapter reliability? I know there isn't a built-in report for this purpose so if need be, I can create a custom report for this.

To monitor the network adapter, I would suggst that you can start from these articles:
How to enable Network Adapter State monitor in Operations Manager 2007
How to collect performance data from a script. Example: Network adapter utilization
