When I try to run Movie Maker in XP mode I get an error message that says "Windows Movie maker cannot be used with Remote desktop connection or Terminal services".
I have not select either of those functions.

    Any ideas?

I discovered after reading about 32 bit color that Windows Movie Maker will work if you disable Integration features.

I realise this is an old post but as I found a simpler non technical solution to this problem I thought I would share. Hope it helps someone. To launch Windows Movie Maker 2.1 in Windows XP mode (In Windows 7), hold down the Shift key when you go to launch the program and it should launch without any problems.
