We need to create a GPO that does the following.
a) removes everything from the Start Menu including from the all programs area. b) then under start menu \ all programs only show 2 custom folders we create.
I can remove everything but how/where do I still allow for custom folders (or shortcuts) to still appear?

With start menu layout xml, you can force GPO to apply customized xml, which will force desired shortcuts to a start menu. But it will not affect on a "All Programs". I think you should try to play around with Group Policy Preferences to modify Start Menu shortcuts etc.

Please check polies under User Configuration\AdministrativeTemplates\Start Menu & Taskbar, and I doubt that everything could be removed from start menu. For example, settings icon could be removed based on my knowledge.

Regarding to add folder shortcut in the start menu via group policy, you could do it via Group Policy's User Preferences setting Shortcuts item, please check the details step by step from:
